Provisions vs contingent liabilities: what it means and how to get it right
Provisions vs contingent liabilities explained for UAE businesses: what it means, how it works in your books, and the mistakes to avoid.
provision vs contingent liability
A provision is recognised for a probable, estimable obligation; a contingent liability is disclosed (not recognised) for possible obligations. UAE auditors test this boundary hard: premature provisions smooth profit down, hidden contingencies hide risk — both are misstatements. Document the treatment with its reasoning: what is written down is what survives review.

# What is a provision 2: what matters most
A provision is recognised for a probable, estimable obligation; a contingent liability is disclosed (not recognised) for possible obligations. UAE auditors test this boundary hard: premature provisions smooth profit down, hidden contingencies hide risk — both are misstatements.
In practice, this concept shows up in specific bookkeeping actions. The points below translate the definition into what to do: the entries, the reconciliations, the reviews, and the documentation that make the concept real in a working ledger — rather than a textbook paragraph that never touches the books. Revisit the concept whenever the business changes in a way that touches it: treatments that were correct last year can be wrong this year.
Key points
- Recognise provisions: probable + reliably estimable
- Disclose contingencies: possible, or not measurable
- Review both every period
# Getting what is a provision 2 right
The UAE angle matters because local law sets the frame: record-keeping duties under the Tax Procedures Law, VAT treatment under the VAT legislation, corporate tax implications under FDL 47/2022. Apply the concept inside that frame and the books satisfy both management and compliance at once. Keep the treatment documented with its reasoning: next period's preparer — or next year's auditor — needs to follow it.
- Recognise provisions: probable + reliably estimable
- Disclose contingencies: possible, or not measurable
- Review both every period
- Document the judgement — auditors re-perform it
- Neither is a tool for profit management
Putting it into practice
Apply it this month: identify where the concept touches your books, post or correct the relevant entries, and reconcile the affected accounts. Document the treatment and the reasoning so next period's preparer follows it. If the amounts are material or the treatment debatable, get the position reviewed before filing anything that depends on it — the VAT return, the financial statements, or the corporate tax return. Revisit the concept whenever the business changes in a way that touches it; treatments that were right for last year's business can be wrong for this year's.
# Avoiding mistakes with what is a provision 2
Where businesses go wrong with this concept, the pattern is consistent: either ignoring it (and discovering the gap at audit) or applying it ritualistically (and missing its purpose). The middle path — understanding the why, then implementing the how proportionately — is what the disciplines above describe. The common thread is the confident misapplication: the concept understood well enough to use, but not well enough to use correctly.

Frequently asked questions
Example of each?
Provision: warranty claims on sold goods — probable, estimable from history. Contingent liability: a lawsuit with uncertain outcome — disclosed with the facts, not provided for (unless loss is probable and estimable, when it becomes a provision). Reconcile before you report, and report before you lock: the sequence is the control, and a locked period is a promise the numbers were checked.
Can provisions be used to manage profit?
No — creating excessive provisions in good years and releasing them in bad years is earnings management, treated as misstatement. Each provision needs a genuine obligation and a reasoned estimate, reviewed each period. Document the treatment and the reasoning: what is written down is what survives review — by next period's preparer or next year's auditor.
How long must a UAE business keep its bookkeeping records?
VAT records must be kept for five years after the end of the tax period they relate to, and corporate tax records for seven years from the end of the relevant tax period, under the VAT legislation and Article 56 of the Corporate Tax Law respectively. Records must be kept in a way the FTA can inspect, and produced in Arabic if the authority asks. Keep both clocks in mind: the longer one usually governs.
Can I do my own bookkeeping in the UAE, or does the law require a bookkeeper?
The law does not require you to hire a bookkeeper; it requires you to keep proper records. A founder can keep the books personally if the records are complete, reconcilable, and retained for the statutory periods. Most businesses outgrow DIY bookkeeping when transaction volume rises, VAT registration arrives, or payroll starts — that is when errors and missed reconciliations start costing real money.
What is the difference between bookkeeping and accounting?
Bookkeeping is the daily discipline: recording transactions, reconciling banks, coding invoices, and keeping the ledger clean. Accounting builds on it: financial statements, management analysis, tax computations, and audit support. You cannot have reliable accounting without reliable bookkeeping — every tax return and every audit starts from the ledger.
