Free Zone to Free Zone Transactions: Tax Treatment (UAE)
Category one of Qualifying Income: why free zone to free zone sales qualify, the excluded-activity exception, and the documentation.
free zone to free zone transactions tax
Income from transactions with a Free Zone Person is Qualifying Income except from Excluded Activities, making this the most generous category. This page explains how to structure for it honestly, the Beneficial Recipient policeman, and the documentation each free zone customer needs.

# The most generous category, with one policeman
Income from transactions with a Free Zone Person is Qualifying Income except where it comes from Excluded Activities. That is the whole of category one: the activity does not need to be a Qualifying Activity, the customer does not need to be anything beyond a Free Zone Person, and the income is qualifying. A free zone consultancy billing a free zone client, a free zone manufacturer selling to a free zone wholesaler, a free zone lessor renting equipment to a free zone operator: all qualifying, because the counterparty test is satisfied and no Excluded Activity is involved.
The generosity is deliberate. Transactions within the free zone economy are the activity the regime wants to encourage, and the law treats them as qualifying without asking what the activity was. The single policeman is the Beneficial Recipient rule: the counterparty must have the right to use and enjoy what it bought, with no obligation to on-supply. A conduit arrangement fails the test and the income falls out of the category.
The Excluded Activities remain excluded even between free zone persons. Banking, insurance, finance and leasing, immovable property and transactions with natural persons do not become qualifying because both parties hold free zone licences. Check the activity against the excluded list first; only then does the counterparty test help.
# Structuring for category one
The planning is straightforward: where the commercial reality allows, transact with Free Zone Persons. A manufacturer choosing between a mainland and a free zone distributor, a service company choosing where to locate its client-facing entity, a group deciding which entity contracts with the free zone supplier: the free zone counterparty gives the qualifying character that the mainland counterparty does not, for non-qualifying activities especially.
But the counterparty must be real in the relevant sense. Verify that the customer is actually a Free Zone Person, a juridical person registered in a Free Zone, and keep evidence of it: the trade licence, the registration details. A customer that claims free zone status but is actually a mainland entity, or an individual trading under a free zone-sounding name, does not satisfy the test, and the income is non-qualifying.
And the transaction must be real. Artificial insertion of a free zone party between the company and its mainland customer, with no commercial purpose beyond the tax character, fails the Beneficial Recipient test and may attract the general anti-abuse rule as well. Category one rewards genuine free zone commerce; it does not launder mainland commerce.
| Transaction | Qualifying? | Reason |
|---|---|---|
| Consultancy to a free zone client | Yes | FZ counterparty; not an Excluded Activity |
| Goods sold to a genuine FZ distributor | Yes | FZ counterparty; beneficial recipient |
| Goods via a back-to-back FZ conduit | No | Not the beneficial recipient |
| Rent from FZ immovable property | No | Excluded Activity even between FZ persons |
| Services to a mainland company via FZ agent | No | True counterparty is the mainland client |
| IP licensed to a free zone operating company | Yes | FZ counterparty; check IP definitions |
# Documentation for the category
For each free zone customer, keep proof of Free Zone Person status and proof of beneficial receipt. The status proof is the licence and registration; the beneficial-receipt proof is the contract without onward-supply obligations, delivery records and evidence of the customer's own use. File both with the tax workings for the period, because category one is claimed customer by customer.
Watch for status changes. A customer that moves out of the free zone, lets its licence lapse, or restructures into a mainland entity stops being a Free Zone Person, and income from the date of the change is no longer category-one qualifying. The company's customer master data should track free zone status as a live field, not as a fact established once at onboarding.
Reconcile the category to the ledger at year end. Total category-one income claimed should tie to the revenue lines tagged with free zone counterparties, less the excluded-activity lines and less any conduit reclassifications. A reconciliation that does not tie is a claim the company cannot defend.
# The UAE corporate tax rates in one place
The headline structure is simple. A taxable person pays 0% on taxable income up to AED 375,000 and 9% on taxable income above that, under Article 3(1) of Federal Decree-Law No. 47 of 2022. A Qualifying Free Zone Person is taxed under Article 3(2) instead: 0% on Qualifying Income and 9% on taxable income that is not Qualifying Income. The AED 375,000 band does not stack on top of the free zone 0%; the two regimes are alternatives. For a multinational in scope, Cabinet Decision No. 142 of 2024 adds a 15% Domestic Minimum Top-up Tax, and the 0% rate offers no shelter from it. If a company is not a Qualifying Free Zone Person for a tax period, the standard 0%/9% bands apply to its whole taxable income.

Frequently asked questions
Are transactions between free zone companies tax-free?
Income from transactions with a Free Zone Person is Qualifying Income taxed at 0% for a QFZP, except income from Excluded Activities. The activity does not need to be a Qualifying Activity. The counterparty must be a genuine Free Zone Person and the Beneficial Recipient of what it bought.
Does the activity matter for free zone to free zone sales?
No, except for the Excluded Activities. Category one of Qualifying Income asks only about the counterparty, plus the Beneficial Recipient test. A non-qualifying activity sold to a free zone customer still produces Qualifying Income.
What proof is needed for free zone customers?
Proof of Free Zone Person status, the licence and registration, and proof of beneficial receipt, the contract, delivery records and evidence of the customer's own use. Claim the category customer by customer and reconcile it to the ledger at year end.
Can a mainland sale be routed through a free zone company?
Not artificially. A conduit with no commercial purpose fails the Beneficial Recipient test, so the income stays non-qualifying, and artificial arrangements may attract the general anti-abuse rule. Category one rewards genuine free zone commerce.
