Term Loan Explained: The Structured Borrowing Behind UAE Business Growth

Term loans: how scheduled bank borrowing works, amortising vs bullet, UAE covenants and pricing, and term loan vs revolving credit — explained.

term loan meaning

A term loan is bank borrowing with a fixed amount, tenor and scheduled repayments — the business receives AED 5 million for 5 years and repays in monthly or quarterly instalments of principal plus interest. Unlike revolving credit (borrow, repay, re-borrow), repaid amounts cannot be redrawn: the loan amortises to zero. UAE term loans fund capex, acquisitions and expansions; they carry covenants (leverage, coverage), security (charges over assets) and pricing over a benchmark plus margin. It is the default instrument of purpose-driven borrowing.

# What Term Loan Explained means

A term loan is borrowing with a plan: a fixed sum advanced for a fixed tenor, repaid on a fixed schedule — the financial equivalent of a project timeline. The business case precedes the borrowing (buy the production line, acquire the competitor, fit out the warehouse), the loan funds it, and the instalments — each part principal, part interest — amortise the balance to zero by maturity. Repaid principal cannot be redrawn: the facility is a one-way journey, which is precisely what distinguishes it from revolving credit's borrow-repay-reborrow cycle.

The repayment profile shapes the borrower's life. Amortising loans (the UAE norm) blend principal and interest into level instalments — early payments are interest-heavy, later ones principal-heavy, the outstanding balance falling throughout. Bullet loans pay interest only, with principal due at maturity — flattering monthly cash flow while concentrating refinancing risk at the end. Balloon structures split the difference (partial amortisation + terminal balloon). The choice is a cash-flow decision: match the repayment profile to the asset's cash generation, or the loan becomes a burden before the asset becomes a contributor.

Pricing reflects the bank's risk assessment: a benchmark rate plus margin, with the margin set by leverage, security, tenor and the relationship. Covenants — leverage caps, coverage floors, information and conduct undertakings — are the bank's ongoing control panel: they convert the credit approval's assumptions into contractual tripwires tested quarterly on management accounts.

# How Term Loan Explained works

How to take and manage a UAE term loan: Step 1 – define the purpose and amount. Term loans are purpose-driven: quantify the capex/acquisition, separate it from working-capital needs (which belong in a revolver), and borrow the right amount — over-borrowing wastes interest, under-borrowing strands the project.

Step 2 – structure. Tenor matched to asset life and cash flows (5-year loan for 5-year equipment life); amortising vs bullet per cash-flow shape; fixed vs floating rate per rate views (floating dominates — understand the sensitivity); security package scoped to what the bank genuinely needs.

Step 3 – negotiate beyond rate. Covenants (headroom matters more than the margin's last 25bps), prepayment terms, information undertakings' burden, dividend and further-debt restrictions, and cure rights. The loan agreement's fine print governs the relationship for years — negotiate it like the multi-year commitment it is.

Step 4 – draw, deploy, monitor. Draw against the purpose (banks monitor utilisation), deploy promptly (idle borrowed cash earns nothing while costing interest), and track covenants monthly on management accounts — the year-end audit is where breaches are discovered too late. Step 5 – manage the maturity. Start refinancing conversations 6–12 months before maturity; bullet maturities need refinancing or cash accumulation from day one. A term loan's end should be an event planned for years, not a crisis discovered in the final quarter.

# Term Loan Explained in the UAE: rules and context

In the UAE, term loans operate within a bank-dominated credit market with specific features. Benchmark transition: the market has been moving from EIBOR toward successor reference rates — borrowers should confirm which benchmark their facility references and how fallback language works; legacy EIBOR-linked loans need attention at refinancing. Security perfection differs onshore vs DIFC/ADGM — mortgages, charges and assignments each have their registration regimes, and cross-emirate collateral needs coordinated perfection.

Islamic term financing (tawarruq/murabaha-based) replicates the economics in Sharia-compliant form — fixed instalments, same amortisation logic, documented as sequential sales rather than a loan. Corporate Tax: interest is deductible subject to the interest-limitation rules (net interest vs EBITDA-based caps) — highly leveraged term loans can face disallowances, so tax modelling belongs in the structuring step, not after signing.

SME access has improved through CBUAE initiatives and credit-guarantee schemes, but remains documentation-intensive: banks want audited financials, cash-flow projections and security. Related-party term loans (shareholder or group funding documented as term loans) attract transfer-pricing scrutiny — the interest rate, tenor and security must be arm's length, or the FTA will adjust. And covenant culture is real: UAE banks test and enforce — the borrowers who thrive are those who manage covenant headroom as a KPI, not those who discover breaches in the audit.

# Worked example: Term Loan Explained in numbers

Worked example: Nova Fitness LLC borrows AED 6,000,000 for 5 years to fit out three new gyms — amortising, quarterly instalments, floating at benchmark + 3.25% (assume 7.25% all-in for illustration).

Instalment: quarterly payment ≈ AED 6,000,000 amortised over 20 quarters at 1.8125%/quarter ≈ AED 360,000/quarter (principal + interest). Year 1: ~AED 1,440,000 paid, of which ~AED 400,000 interest, ~AED 1,040,000 principal; outstanding falls to ~AED 4,960,000.

Covenants: leverage ≤3.0× (debt/EBITDA), interest coverage ≥2.5×, audited accounts within 120 days. Monitoring: the FD tracks both ratios monthly — in Q3 a weak quarter pushes leverage to 2.8× (headroom thinning); management defers a dividend to protect the ratio. Rate sensitivity: +200bps on the floating rate adds ~AED 110,000/year to debt service [Illustrative] — modelled at origination, hedged with a cap in year 2.

Maturity: month 54 (6 months before the final instalment), Nova starts refinancing conversations — the loan amortises to zero on schedule, the gyms generate the cash that services it, and the covenants never breach because they were managed, not discovered. The term loan did exactly what the instrument promises: funded a plan, on a plan, to zero.

# Common mistakes with Term Loan Explained

Borrowing working capital as a term loan. Structural WC needs belong in a revolver — term-loaning them creates a permanent repayment burden.

Margin obsession, covenant neglect. The last 25bps of margin matter less than covenant headroom — negotiate the tripwires.

Bullet without an exit. Interest-only with no refinancing plan — the maturity becomes a crisis.

Ignoring rate sensitivity. Floating-rate instalments move — stress-test +200bps before signing.

Discovering breach at audit. Test covenants monthly on management accounts — waivers are cheap early.

Related-party informality. Shareholder ‘term loans’ without arm's-length terms — the FTA will reprice them.

Prepayment penalties unmodelled. Many UAE term loans charge break costs or lock-in fees; refinancing into ‘cheaper’ money that triggers a 2% prepayment fee needs honest all-in maths before it saves anything.

Drawing fully on day one. Taking the whole facility at signing while the capex lands over six months — interest accrues on the full balance from day one; stage the drawdowns to the actual spend.

FAQ Answers to the questions people actually ask

Frequently asked questions

What is a term loan in simple terms?

A bank loan of a fixed amount for a fixed period, repaid in regular instalments: borrow AED 3 million for 4 years, repay monthly. Once you've repaid a chunk, you can't borrow it again — unlike a credit card or overdraft. It's for planned, one-off funding needs like equipment or expansion.

What is the difference between a term loan and revolving credit?

A term loan amortises to zero — repaid amounts stay repaid. Revolving credit (overdrafts, revolving facilities) lets you borrow, repay and re-borrow up to a limit. Term loans suit capex and acquisitions; revolvers suit working-capital swings. Most UAE businesses carry both.

What is amortising vs bullet repayment?

Amortising: principal repays gradually through the instalments (the norm). Bullet: interest only during the tenor, full principal at maturity — cheaper monthly, but needs a refinancing or cash event at the end. UAE term loans are usually amortising; bullets appear in acquisition and real-estate finance.

What covenants do UAE term loans carry?

Financial: leverage (debt/EBITDA caps), interest coverage floors, sometimes debt-service coverage. Non-financial: information undertakings (audited accounts on time), negative pledge, restrictions on further debt, dividends and asset sales. Breach gives the bank renegotiation rights — monitor covenant headroom continuously.

How is a UAE term loan priced?

A benchmark rate (EIBOR historically; the market is transitioning benchmarks — confirm the current reference) plus the bank's margin for your credit risk, plus arrangement fees. Fixed-rate and floating-rate variants exist; floating dominates, so rate moves flow straight into instalments.

What security do UAE banks take for term loans?

Mortgages over property, charges over plant and receivables, assignments of contracts and insurance, pledges over shares, and personal/corporate guarantees. DIFC/ADGM and onshore security perfection differ — the security package is a legal project in itself for larger loans.

Can a term loan be prepaid?

Usually yes, but check the prepayment terms: fixed-rate loans often carry break costs, and some facilities include prepayment premiums (e.g. 1–2% in early years [Typical UAE prepayment terms]). Model the all-in cost of prepaying before refinancing — the headline rate saving can evaporate in fees.
